Fund Finance Market Tops $1 Trillion Amid Private Credit Surge

The global fund finance market has surpassed $1 trillion this year, driven by burgeoning demand from the expanding private credit sector. Once an early-stage liquidity option for private funds, this market has evolved into a critical backstop for private credit lenders as they have launched more funds, according to a report from credit ratings agency Moody’s Ratings.

Private credit funds are prominent players, acting as both borrowers and lenders in net asset value (NAV) loans. These instruments, secured by a fund’s underlying investments, offer longer tenors and flexible underwriting. While providing higher returns, NAV facilities inherently carry greater risk. The market has also seen growth in hybrid structures, secured by both NAV and investor commitments.

Despite this robust growth, Moody’s analysts raised concerns regarding emerging market stressors. They highlighted recent AI disruption within software companies, leading to elevated investor withdrawals from private credit funds invested in such businesses. The report specifically noted ‘asset quality in US direct lending is weakening, and growing disruption from artificial intelligence is introducing additional stress.’ Analysts also underscored NAV facilities’ exposure to payment-in-kind (PIK) loans, which allow borrowers to defer interest payments by increasing the principal due at maturity.

Moody’s noted private credit and fund finance are mutually reinforcing as private market investors accept more fund-level leverage. The report cautioned that fund managers must ‘maintain prudent underwriting discipline and… rigorously stress-test leverage-on-leverage structures.’ Banks providing NAV facilities have also begun bundling these loans into asset-backed securities to manage risk and access capital markets.
