AI Trade Defies Bond Market Concerns

The global financial landscape shows a divergence between rising government bond yields and a resilient share market, largely propelled by the booming artificial intelligence (AI) sector. Government bonds, traditionally safe havens, are under scrutiny as global debt rises, including US$40 trillion in the US and over $1 trillion in Australia. This fuels inflation, pushing bond yields to nearly two-decade highs. While typically impacting equity valuations, US share markets remain near record highs, shielded by the dominant AI trade. Australian shares, however, have seen flat performance due to less exposure.

The US equity market’s robust performance is driven by strong earnings, particularly from semiconductor stocks like Nvidia, crucial for the AI revolution. Amidst rapid advancement, AI titans recently reached a rare consensus. Chief executives from Anthropic, OpenAI, and Elon Musk urged a slowdown in AI development to implement safety measures. This call for caution has met political resistance, notably from Donald Trump, concerned about an AI arms race with China.

Investor Cathie Wood forecasts an equity “golden era,” believing AI will drive significant productivity gains, leading to “positive deflation” in the US economy by reducing costs. Her optimistic outlook faces scepticism, though Wood dismisses safety warnings as politically or commercially motivated, asserting they won’t impede AI. Her main concern is a growing US political movement against data centres, citing voter worries over power and water consumption impacts.

The disconnect between bond and equity markets remains a key focus for fund managers. US share markets continue to be bolstered by substantial AI company profits. Investors currently brush off higher bond yields, but this “AI force field” endurance is closely watched. If inflationary pressures intensify and central bank pressure builds, this market shield may eventually crack.
